I'm happy to report that the fender washers work and look great. They completely hide the dropouts, so you can't even see the unevenness where the previous owner hacked at them. I'm using a total of 4 fender washers, one on the inside and one on the outside of both dropouts.

I don't believe the dropouts to be structurally weak, they're just a bit wider than they should be. I plan on using fender washers to make sure the dropouts don't tighten down onto the locknuts.
Okay, forget about the collectors value. Let me put it another way. Let's say you got the frame for a very fair price. In this instance, I traded some used parts for it, the value of the parts when new was about $80, used I'd say $50 or less. So in that situation, would you be proud to own this...
